About Regulated Entities (REs)

Regulated Entities refer to financial institutions and intermediaries operating under the oversight of regulatory bodies such as the Reserve Bank of India (RBI), the Securities and Exchange Board of India (SEBI), and the Insurance Regulatory and Development Authority of India (IRDAI), among others. These entities play a critical role in maintaining the stability and integrity of the financial system. Their key responsibilities include:

  • Safeguarding financial system stability by managing risks effectively.

  • Adhering to regulatory compliance requirements to prevent malpractices.

  • Detecting and mitigating financial crimes like fraud, money laundering, and terrorist financing.

Examples of Regulated Entities include Scheduled Commercial Banks, Non-Banking Financial Companies (NBFCs), Insurance Repositories, and other similar institutions that provide financial services under strict regulatory frameworks.

Understanding Alternative Investment Funds (AIFs)

Alternative Investment Funds (AIFs) are investment vehicles that pool capital from high-net-worth individuals (HNIs), institutional investors, and sophisticated foreign investors. These funds invest across a broad spectrum of asset classes and strategies that are typically beyond the scope of traditional investments such as stocks and bonds.

In India, AIFs are governed by the Securities and Exchange Board of India (SEBI) through the SEBI (Alternative Investment Funds) Regulations, 2012. These funds can be structured in multiple forms including Limited Liability Partnerships (LLPs), companies, trusts, or other legally permissible entities. The flexibility in structure and strategy allows AIFs to cater to diverse investment objectives and risk appetites.

Categories Of Alternative Investment Funds (AIFs)

SEBI classifies AIFs into three broad categories based on their investment objectives and regulatory restrictions:

Category I AIFs

These funds focus on sectors that are considered economically and socially beneficial, such as start-ups, small and medium enterprises (SMEs), social enterprises, infrastructure projects, and other sectors requiring development support. Examples of Category I funds include Venture Capital Funds, Angel Funds, SME Funds, and Social Venture Funds.

  • Investment Focus: Start-ups, SMEs, infrastructure, social ventures.

  • Key Features: These funds often receive incentives from the government due to their socially desirable objectives.

Category II AIFs

Category II funds do not fall into the specific focus areas of Category I or the high-risk trading strategies of Category III. These funds typically include Private Equity Funds, Debt Funds, Real Estate Funds, and Distressed Asset Funds. They are restricted from employing leverage, except for operational purposes such as meeting fund expenses.

  • Investment Focus: Private equity, debt, real estate, distressed assets.

  • Key Features: Prohibited from using significant leverage; moderate risk profile.

Category III AIFs

These funds pursue complex or diverse trading strategies and are permitted to use leverage, including derivatives, to enhance returns. Hedge Funds and Private Investment in Public Equity (PIPE) Funds are typical examples. Category III funds can be structured as either open-ended or close-ended, in contrast to Category I and II funds which are predominantly close-ended with a minimum lock-in period of three years.

  • Investment Focus: Complex trading strategies, use of leverage and derivatives.

  • Key Features: Higher risk and return profile; flexibility in fund structure.
